Precompactor issues

I am attempting to use precompactor to do its magic so I can shrink a VHD
file in total size for size. Everytime I attempt this I get the following
error:

Can't Create File

The pre-compactor utility was unable to create any temporary files in the
root directory. Make sure you are running as a user with full read/write
acess to the root directories of all local hard disks before using this
utility.

The environment is as follows

User: Administrator account
Virtual PC SP1 with KB 958162 for MED-V
Virtual Machine OS Windows XP SP3 running from USB hard drive.
Virtual Machine Additions 13.822.0.0

I have looked on the internet and tried any prescribed methods, but since I
am logged in as the administrator account they don't really applly.

Any help would be greatly appreciated.
